How does diversification reduce risk in a mutual fund portfolio?

EXPLANATION
Diversification reduces unsystematic risk by spreading investments across multiple securities, sectors, and asset classes. When holdings are not perfectly correlated, poor performance of one investment is offset by better performance of others. However, diversification cannot eliminate systematic (market) risk that affects all holdings simultaneously.
