What is 'tracking error' in the context of index funds and ETFs?

EXPLANATION
Tracking error measures how closely an index fund or ETF replicates its benchmark. Lower tracking error = better replication. It arises due to cash drag, expenses, rebalancing costs, and timing differences. For active funds, tracking error reflects the degree of active deviation from the benchmark.
